Tested disabling volume normalization now with a couple of songs. The loss of fidelity seems to mostly only occur at higher voice frequency and above. Base sound the same but higher spectrum loses detail. It's like you're lowering volume unevenly across the spectrum. I raised the hardware volume to find the same detail as it is with normal volume but the lower frequency becomes a lot more dominant then.

Volume gauge qualityLowering the volume in Spotify causes music to lose fidelity, lowering it with Vistas built in manager for per application sound level does not. Vista is probably using a linear while Spotify is not. However at the same sound level it seems your algorithm is too aggressive. There is a massive sound quality loss to my ears.
Solution: Make the volume gauge in Vista/W7 use the Windows sound volume control per application to adjust its own volume there (not global volume) and not the hybrid algorithm you're currently using?
