I just tested this with my Hero and I found the following:
With firmware build version: 2.73.405.5
and White earbuds included in the sku
While in a call:
Short press the middle button would mute the call
Long Press the middle button would hang up
While only listening to music:
Short press will pause the music
Can you supply the ROM Build number of your phone?
HOME>MENU> Settings > About Phone > Build Number

What kind of headset do you use? I tried this on mine (sans remote) and i found i could start playing music while on the phone, but only if i navigated to the music app and turned it on. As far as i know most remotes hang up the phone when pressing their button. but I don't have a wired headset with remote to test with.
